If you are a multimillionaire, the idea of spending just 5% of your wealth every year sounds downright frugal.

It turns out, anything over 3% can blow a giant hole in your fortune over time.

According to a Dow Jones article citing calculations by Genspring Family Offices, a wealth-advisory firm in Florida, families that spend more than 3% of their principal every year have a slim chance of having any money left in 30 years.

Here is how it works. Say a family has investments that are allocated to 50% growth, 45% defensive and 5% cash. Assume an annual pretax return of 8.29%. Now subtract capital-gains taxes and add into the mix an inflation rate of 3%.

If that family spends 1% to 4% of its principal a year, it has an 85% to 100% chance of having any money left over in 30 years.

Here is the scary part: if it spends 5% to 10%, it have zero chance.

Genspring also did calculations to figure out what a family could spend to preserve its principal over the 30 years. If the family spends 1% of the principal a year, it has a 92% chance of preserving its fortune. At 2%, the chances drop to 77%, and at 3%, the chances drop to 52%.

If the family spends 5% to 7% of its principal, it has have less than a 13% chance. Of course, this assumes the family isn't bringing in other sources of income. And the numbers assume that the wealthy want to their money to last generations, rather than enjoying it and spending it down.

Yet at a time when the wealthy seem to be regaining their appetite for conspicuous spending, the magic of three is worth remembering.

Do you spend more than 3% of your investments every year?
